What AIs Actually Do

(And Why Misunderstanding Them Creates Risk)

Executive summary

Modern AI systems—especially large language models—do not think, understand, reason, or decide in any human sense. They calculate. At runtime, they produce a probability distribution over possible next tokens based on patterns learned from large volumes of human-created text.

When leaders misunderstand this, they misdiagnose failures, overestimate autonomy, and pursue corrective actions that do not exist. When they understand it, AI behavior becomes explainable, governable, and strategically useful.

This article explains what AI systems actually do, why common explanations mislead, and where organizations can actually intervene to improve reliability and control.


What an AI actually does

A language model performs a single operational task:

Given prior tokens, it computes the likelihood of possible next tokens and emits one.

That is the entire runtime mechanism.

It does not:

  • know facts
  • evaluate truth
  • understand meaning
  • form intentions
  • choose outcomes

Instead, it:

  • processes the input sequence numerically
  • applies learned statistical relationships
  • extends the sequence according to those relationships

The output is not a decision.
It is a continuation.


Why the same model behaves so differently

Models appear to “switch modes” because different inputs activate different learned statistical patterns.

Technical prompts resemble technical training data.
Legal prompts resemble legal training data.
Narrative prompts resemble narrative training data.

The model is not selecting a role or changing state. It is continuing patterns that are most statistically compatible with the input it was given.

Nothing internal changes. Only the input does.


“Hallucinations” explained

A hallucination is not a malfunction.

It is the model doing exactly what it was designed to do: producing the most statistically plausible continuation given the available context.

Common causes include:

  • ambiguous instructions
  • missing constraints
  • prompts that imply authority or completeness
  • domains where human writing frequently speculates or improvises

When the model lacks grounding, it does not “know it does not know.” It must continue anyway.

The issue is not fabrication.
It is unconstrained continuation.


Why “reasoning” language misleads

In current AI systems, “reasoning” is not thinking.

What is called reasoning consists of:

  • structured prompts
  • intermediate text steps
  • explicit constraints on output

These techniques do not access a hidden cognitive process. They reduce uncertainty by forcing the model to generate additional text that narrows future predictions.

The problem arises when “reasoning” becomes an explanation rather than a description.

Phrases such as:

  • “bad reasoning”
  • “poor judgment”
  • “planning failure”

imply internal mental processes that do not exist—and obscure the real corrective actions.


The only four places failures can occur

When an AI system produces an undesirable result, there are only four places where a real correction can be made. Any explanation that does not map to one of these is narrative, not diagnostic.

1. Model architecture

Structural limits on what statistical relationships the model can represent.

If the architecture is insufficient, no amount of prompting or data will compensate.


2. Training and fine-tuning

Models reflect what humans wrote, how often they wrote it, and under what incentives.

Use this lever when failures are systematic and persist across prompts.


3. Prompt and instruction design

Many failures are simply input failures.

Ambiguous or weakly constrained prompts allow the model to continue in undesirable ways.

This is the fastest and least expensive corrective lever.


4. Operational architecture (augmented context)

Runtime systems determine what information the model is allowed to use.

Retrieval, tools, memory, validation, and workflow design anchor outputs to reality. Weak operational architecture guarantees unreliable results regardless of model quality.


Why correct classification matters

Applying the wrong fix wastes time and increases risk:

  • prompting cannot fix missing training
  • training cannot overcome architectural limits
  • fine-tuning cannot replace missing runtime grounding

Anthropomorphic explanations invent a fifth category—“cognitive failure”—that does not exist and prevents effective governance.


Leadership takeaway

AI systems are not employees, advisors, or thinkers.

They are probabilistic engines that extend human language patterns under constraint.

When leaders anthropomorphize them, they:

  • misjudge risk
  • overestimate autonomy
  • misattribute failures

When leaders understand what AI actually does, they gain:

  • explainability
  • control
  • governance
  • strategic leverage

The competitive advantage will not go to organizations with the “smartest” AI.

It will go to organizations that understand where AI behavior actually comes from—and design architecture, training, prompts, and operations accordingly.
